Alphabet's ROIC Is Strong, but Is GOOGL Stock a Buy Now?

Alphabet GOOGL is one of the most influential players in the technology sector. Google Search and YouTube provide a durable advertising engine, while Google Cloud is becoming an increasingly important growth and profit driver. Now, the company is pouring massive amounts of capital into artificial intelligence to strengthen its position in the AI race. That might lead investors to wonder if Alphabet’s strong returns on capital are enough to justify its rising investment needs.

Strong ROIC Reflects a High-Quality Business

Return on invested capital (ROIC) measures how effectively a company generates operating profit from the capital invested in its business. A higher ROIC indicates that a company can create more value from each dollar committed to operations.

Alphabet’s numbers stand out. Its trailing-12-month (TTM) ROIC is 40.36%, more than double its 10-year median of 20.3% and above the 20% industry median.

Its one-year, three-year and five-year medians of 29.8%, 27.4% and 26%, respectively, also demonstrate a sustained improvement in capital efficiency.

The underlying business underscores Alphabet’s strong ROIC. Google Search & other revenues rose 17% year over year to $63.27 billion in the second quarter of 2026, while YouTube advertising revenues increased 13% to $11.06 billion. At the same time, Google Cloud revenues surged 82% to $24.77 billion, with operating margin expanding to 35.6% from 20.7%.

Cloud also has a substantial runway, with backlog reaching $514 billion. Meanwhile, Gemini adoption and Alphabet’s broader AI stack are creating additional opportunities across Search, enterprise software, infrastructure and security.

Earnings Quality Remains a Major Strength

Alphabet also scores well on earnings consistency. Per our proprietary model, Alphabet has a 93.9% 10-year earnings linearity, which is close to the 100% ideal and far above the 46.9% industry median. This consistency reflects the strength of Search, expanding YouTube monetization and the growing contribution from Cloud. On a TTM basis, our model calculates a 10-year EPS CAGR of 26.5%.

But strong earnings and returns tell only part of the story— how that profit converts to cash is where the picture changes.

The Cash Conversion Problem

Our proprietary calculation shows that Alphabet’s TTM cash-flow conversion— operating cash flow relative to net income— is 76.1%, below its 105.8% median, while FCF conversion (which measures free cash flow against net income) is only 21.8% versus a 43% median. The deterioration largely reflects the enormous resources being committed to AI infrastructure and related working-capital requirements.

In the second quarter, capital expenditures doubled to $44.92 billion, exceeding operating cash flow of $39.07 billion and resulting in negative quarterly FCF of $5.86 billion.

Management has also raised 2026 capital-expenditure guidance to $195-$205 billion and expects spending to increase significantly again in 2027. It’s not just Alphabet. Most hyperscalers are spending big to capture the growing AI opportunity. For instance, Amazon AMZN lifted its 2026 capex target to $220 billion. Microsoft MSFT expects roughly $175 billion in fiscal 2027 capex, underscoring that this is an industry-wide arms race.

Alphabet requires computing capacity to support Gemini, Search AI, Cloud and other emerging opportunities. But this spending hasn't yet translated into cash generation at a similar scale, and until it does, FCF will likely stay under pressure— with capex outpacing operating cash flow for the foreseeable future. That leaves less room for buybacks, dividends, or a cash cushion if growth or AI monetization slows.

Alphabet’s Valuation Check

GOOGL trades at 8.16X forward sales, higher than the industry median and its own 5-year average.

While Microsoft trades higher at 9.22 times, Amazon trades lower at 3.06 times.

GOOGL stock carries a Value Score of C, suggesting shares aren't a bargain at current levels. Investors are paying a premium for Alphabet's growth and AI positioning rather than picking it up cheap.

How to Play GOOGL Stock Now

Alphabet's fundamentals are strong— exceptional ROIC, consistent earnings, and accelerating Cloud and AI growth. But much of that is already reflected in the stock's valuation, while surging AI-related spending is weighing on cash conversion.

With capital spending running ahead of free cash flow and elevated investment likely to persist, the risk/reward looks less attractive for new buyers today. Existing shareholders can stay invested, but new investors should wait for FCF to stabilize before adding.
